
What is financial analysis?

Financial analysis is the process of evaluating a company's financial statements and related data to assess its performance, financial health, and value. It converts raw numbers on the balance sheet, income statement, and cash flow statement into ratios, trends, and comparisons that lenders, investors, and management teams use to make decisions — extending credit, buying or selling a stake, or fixing a struggling business unit. Done well, the analysis of financial statements is less about the numbers themselves and more about what they imply relative to history, peers, and expectations.
The main techniques of financial analysis
Most financial analysis falls into three overlapping techniques. Practitioners rarely use just one — a credit memo or equity note typically blends all three, a structure the CFA Institute sets out in its financial-statement-analysis framework.
Ratio analysis expresses relationships between line items so that companies of different sizes can be compared on equal footing. The four standard categories are liquidity, leverage (solvency), profitability, and efficiency.

DuPont analysis is a well-known extension of ratio analysis: it decomposes return on equity into margin, asset turnover, and leverage so an analyst can see why ROE moved, not just that it did.
Horizontal (trend) analysis compares the same line item across multiple periods — this quarter vs. last quarter, this year vs. the prior three — to spot direction and rate of change. A revenue line that grew 4%, 3%, then 1% tells a different story than one flat number ever could.
Vertical (common-size) analysis restates each line item as a percentage of a base figure within the same period — revenue on the income statement, total assets on the balance sheet — making it easy to compare a small company against a much larger one, or to see which cost categories are quietly growing as a share of revenue.
Worked example: Acme Manufacturing (illustrative)

From these figures: current ratio = 4.2 ÷ 2.1 = 2.0x; net profit margin = 1.44 ÷ 18.0 = 8.0%; debt-to-equity = 5.0 ÷ 6.5 = 0.77x.

None of these ratios means much in isolation. A 2.0x current ratio is comfortable for a manufacturer holding inventory, but tight for a business with immediate cash obligations. Context — industry norms, the company's own trend line, and its financing structure — is what turns a ratio into an insight.

Who performs financial analysis, and why
Lenders and credit teams use leverage and coverage ratios, plus trend analysis of cash flow, to judge repayment capacity and monitor covenant compliance. Investors and equity analysts use profitability and efficiency ratios, often alongside a discounted cash flow valuation built on WACC or comparable-company multiples, to estimate whether a stock is fairly priced. Management and FP&A teams use the same techniques internally — comparing budget to actual and tracking margin by product line — to make operating decisions.
Limitations of financial analysis
Financial analysis is only as reliable as its inputs and context. Ratios computed from unreliable or unaudited statements are precise-looking nonsense. Accounting choices distort comparability — depreciation methods, inventory valuation (FIFO vs. weighted average), and lease accounting differ across companies. Ratio definitions aren't standardized: "debt," "EBITDA," and even "operating income" can be defined differently from one analyst or data provider to the next, so a ratio is only comparable if both sides were computed the same way. Ratios need a benchmark to mean anything — a "good" current ratio varies by industry, model, and growth stage. And it's backward-looking: statements report what already happened, so analysis built entirely on historical ratios can miss an inflection that hasn't shown up in the numbers yet.
